USB support isn't complete/done by far yet, sorry to burst your bubble. With the decline of optical drives and media, there's a way needed to install ReactOS (from where?!) to USB flash disk and then boot that. Your story is quite hard to follow but hopefully you've made your point. read-only USB: needs to be done in hardware, not in software. Some USB keys have a switch for it. encryption: maybe use/integrate TrueCrypt into ReactOS? You'd need to supply a password/key then to open anything beyond FreeLDR....

Correct, simply get ReactOS restarting and shut down the virtual machine once you see either BIOS or FreeLoader menu. Afterwards run the imaging program.

Which emulators are able to bypass/circumvent this phase 2 (ehm..LDR) issue? Indeed the issue also doesn't seem to occur (as much?) in the Rbuild files.

ReactOS can always be tried as LiveCD by people. Goodluck releasing 0.3.14, initial branching seems to have been done now :)

That works very shortly, I'm afraid. Modern operating systems do not (and cannot) use the BIOS USB Emulation, but instead use their own stack consisting of protected mode 32bit/64bit drivers. As ReactOS doesn't have a fully working USB stack and drivers, the bootloader (FreeLDR) might likely be load...

Accidentally hitting the power button is an activity that's able to corrupt the filesystem, however I can't recall seeing such a consequence in any virtual machine.
